Vidding is highly technical, but eventually you get the hang of it and it becomes second nature when going through all the preparation to make fan videos.
1) How do you make small clips out of a movie-length video for assembly into a fanvid? Is there any specific software I'm missing that is good for this?
There are several steps to get there, but I use Mpeg Streamclip to pull my clips from my footage.
2) How do I take the audio (dialogue, soundtrack music, etc.) off the clips?When you pull your clips into your video editing software it will be separated into an audeo timeline and a video timeline

From what I remember - and I might be wrong - Windows Live Movie Maker isn't as good for editing as the regular version - I think, for example, you have to use a storyboard version rather than a timeline when editing which is far more difficult in my opinion. But I think that you can still download the original Windows Movie Maker if you google search for it, you know, legally and for free and everything, which might make a lot of the tutorials more accessible for you.
