A very good article on letting your players help define an RPG campaign setting. You can use the same technique for expanding player character backgrounds.

That's a neat way of looking at world-building. It also hopes that the players have reasons why they make assertions, limitations, and modifications. I can see it working out pretty well in a group that knows each other well. Might work pretty well in a just-formed unit, but I don't know whether they'll grok the collaborative nature of the play.
Yeah, I wouldn't attempt this with a new group. A lot depends upon group maturity and the premise that the group is probably more oriented towards story, not combat.
