Ahaha, I remember reading the translation of Nightmare's third scene. I just thought he was being wilfully oblivious to what he was saying, but now I think I prefer your interpretation.

Yeah, Nightmare's just too sly for me to believe that he didn't know exactly how that conversation was being misconstrued by everyone else listening in. (And there's every indication that Nightmare keeps the act up even when Alice isn't around since he has Gray convinced that they're 'sleeping together' too. XD)
