I remember one point during the eighth grade in which I was overwhelmed both by tests and projects for school and my first degree black belt test. And I wrote in one of my black books of darkness and angst (lol) that I was "so sick of all these fucking tests" and lamenting the fact that life is just a series of tests. You're constantly asked to put yourself on the line and prove yourself. It does create a lot of stress and hostility.
Now, when I feel very confident, I thrive on these examinations. They feel like conquests! When I'm not very confident (like how I feel now), tests feel like threats on my well-being. So I think you're right about the psychological effects of testing on students. I don't know much about education, so I don't know that I could offer an alternative, but I know tons of people who possess vast amounts of knowledge which they acquired through their own means, and who cannot remember a lick of what they learn in school. I think this indicates a problem.
