Even if it is a dream/hallucination, it makes the most sense for him, because he knows via Hiro that he messed up badly in that timeline.)

Runaways/Heroes: it won't leave me alone now but nibbles and whispers that I could make it work by letting the elders use the Haitian (also a kid!) as a reset button at the end!
That would make sense. If there is anything that would get through to even a completely depressed/mind-messed with Nathan, it would be the idea that a) Peter is alive and b) in danger.

I can totally see that story in front of my eyes! Especially the part where the little ones drive Nathan insane because Hiro taught all of them how to speak Japanese, and they won't answer in English anymore.
Also, they'd all insist on trying out powers (because in true Runaways style, they'd manifest) and Nathan would be additonally driven insane by trying to make them not show off while they're on the run...
...and of course even if he clues in that Peter is able to copy the others he will completely ignore that there seems to be no one else around who can fly...
