2. #tagsdd_select lets you change border and background and stuff, but I don't think you can do anything about the arrows. I've tried this, but it looks like Firefox refuses to let go of the arrow. Not the best alternative, but instead of an actual drop-down menu, you could fake one with CSS (like the navigation in this layout)

Would I be able to place the fake a drop-down menu in the side bar?
If not, I believe, a simple tag list might be the best solution after all. I had been using a tag cloud for years, but wanted to start using multi-level tags, and those aren't practical with tag clouds. ;)

Can I bug you with a final problem? When I don't use any tags, my custom friends groups are glued to my entry, once I use tags, there's a space between entry and tags. I cannot for the life of me find out how to achieve adding a space between entry and custom friends groups ...

Weeell, it depends if you want to add a space between the tags and currents too. The annoying this is that the tags are inside .entry_text but the currents are outside, so we can't make the currents' top margin or padding depend on the presence or absence of tags. You can give .currentgroups a top margin or padding, but I still haven't found a way to make the margin/padding 0, if tags are there.
