I'm pretty sure underlining came to be because typewriters couldn't do italics. Likewise for handwriting. I think most printed matter, though, uses italics. Plus, I think it's prettier. I am such a geek.
I concur with electricmonk... the underline was supposed to represent italics. (That is, in the situations where underline was called for, there generally wasn't an option for italicizing. Especially when one was required to write in cursive, which IIRC was always supposed to be italicized.)
style varies; no publications i can think of underline, while some use quotes and some italicize. it's basically a case-by-case basis, however i think italicizing is the more preferred method, as quotes are then free to be used for other things (i.e. italicizing album titles, quotes for songs; i know it's not books, but it's an example).
Love Stephenson's books! I've been thinking that I need to read the former (see how I avoid getting into this debate here?) again recently. You've now convinced me that I am right.
