We made a draft itinerary for the Europe portion of our trip and I suddenly realized that that we tentatively scheduled a visit to Scotland during Edinburgh Festival season. Should we go? How should we go? Where would we stay? Any advice?

There is a modern (probably expensive) Missoni hotel on the Royal Mile itself, nominated for the carbuncle of the year architectural award.
Accommodation books up and you'll get most out of it if you plan your trip to avoid spending it all in queues, but if you're there for a short time you can still find some fringe things to do.
I suggest you avoid the free Fringe films unless you hear that one is a gem and do at least one tour of Edinburgh catacombs http://www.qype.co.uk/place/76330-Edinburgh-Dungeons-Edinburgh
